Shares of Australian supermarket giants Coles Group Ltd (ASX:COL) and Woolworths Group Ltd (ASX:WOW) experienced significant declines on Monday, with Coles slipping by as much as 3.8% and Woolworths by 4.4%. This downturn follows the announcement from Australia’s competition regulator, the Australian Competition and Consumer Commission (ACCC), that it is suing both companies in federal court for allegedly breaching consumer law by making misleading claims about discounts on certain products.

The ACCC alleges that Woolworths engaged in misleading conduct related to 266 products over a span of 20 months, while Coles is accused of similar behavior involving 245 products during a 15-month period. The regulator's focus is on the discount claims that may have misled consumers about the true value of products, raising concerns about the integrity of marketing practices in the grocery sector.

Analysts from Jefferies have noted that while predicting the outcome of these legal proceedings is challenging, the potential penalties for the companies could be substantial. This uncertainty has led to increased caution among investors, contributing to the declines in both stocks. If current trends persist, Woolworths is on track for its worst trading day since early May, while Coles could face its most significant drop since late February.

The consumer staples sector, represented by the ASX Consumer Staples Index (.AXSJ), has also taken a hit, falling by as much as 3.3% and leading losses across the benchmark index. The sector's performance is closely tied to the fortunes of major players like Coles and Woolworths, and the ongoing legal issues have cast a shadow over investor confidence.

Market reactions suggest a growing wariness regarding the regulatory landscape for the grocery sector. The ACCC's actions reflect heightened scrutiny of marketing practices, particularly as consumers become increasingly aware of the nuances in pricing and discounts.

As the legal proceedings unfold, both Coles and Woolworths will be keenly focused on their public relations strategies and customer communications to mitigate any potential damage to their reputations.
